Markup vs. Margin: Why Mixing Them Up Costs Real Money
Add a 50% markup to a $50 product, and it sells for $75. While that might feel like a 50% margin, that $75 price tag actually represents a 33.3% margin. Markup and margin are calculated from the exact same numbers—cost and price—but they divide by different variables. As the percentages grow, so does the hidden gap between them.
A business targeting a "50% margin" but quietly applying a 50% markup is simply giving away profit it thinks it already captured.

Two formulas, same inputs, different denominators
Markup and margin both use the exact same numerator: the actual dollar profit from a sale. The difference lies in what they divide that profit by:
Markup is the profit expressed as a percentage of cost: (Price − Cost) ÷ Cost
Margin is the profit expressed as a percentage of the selling price: (Price − Cost) ÷ Price
Because markup divides by the smaller number (cost) and margin divides by the larger number (price), margin will always be a smaller percentage than markup on any profitable transaction.
Watch how the gap widens as the percentages climb on our $50 item:
A 20% markup prices the item at $60, resulting in a 16.7% margin.
A 50% markup prices it at $75, resulting in a 33.3% margin.
A 100% markup (doubling the cost) prices it at $100, which finally yields a clean 50% margin.
Notice that a markup needs to hit 100% just to produce a 50% margin. Assuming they are a 1:1 match is the single most common pricing mistake this confusion creates.
Converting between the two directly
Because both formulas share the same dollar amount of profit, they can be easily converted into one another using two simple relationships:
Margin = Markup ÷ (1 + Markup)
Markup = Margin ÷ (1 − Margin)
A 25% markup converts to a 20% margin. A target 40% margin requires a 66.7% markup. Anyone setting prices based on a supplier's suggested markup percentage, while tracking their own business goals in margin, must run this conversion to keep their financials accurate.
Solving for price directly from a target margin
Usually, the core question behind using a pricing calculator is: Given a known cost and a target margin, what price achieves it?
By rearranging the formula, we get: Price = Cost ÷ (1 − Margin %)
A $50 cost item with a 40% margin target should be priced at about $83.33 (50 ÷ 0.60). A mistaken "cost plus 40%" approach would price it at $70, yielding only a 33.3% margin and leaving money on the table.
Gross margin vs. Net margin measure very different things
This is where calculations move from basic arithmetic to the actual survival of a business.
Gross margin only accounts for the direct cost of the specific product sold (Cost of Goods Sold, or COGS), such as materials and direct labor. Net margin is much more ruthless; it subtracts everything else—rent, marketing, administrative salaries, interest, and taxes.
A restaurant illustrates this gap perfectly. The food cost on a $12 dish might only be $3, producing a highly attractive 75% gross margin. Yet, after factoring in labor, rent, and utilities, the average restaurant's net margin drops to roughly 3% to 9% industry-wide. A business can price its core product beautifully and still be barely profitable once the entire cost structure is factored in. Gross margin measures how well a product is priced; net margin measures whether the business actually works.
What healthy margins look like by industry
Margin targets are not one-size-fits-all. A margin considered weak in one sector might be considered highly successful in another.
Software and SaaS: Because it costs very little to deliver an additional unit of software once it is built, these businesses commonly run gross margins in the 70% to 85% range.
General Retail: Typically runs a 20% to 50% gross margin. However, once occupancy, labor, and marketing costs hit, net margins usually collapse to the 2% to 6% range.
Grocery Retail: Built on high sales volume rather than high profit per item, grocery net margins sit at the absolute thin end of the spectrum, frequently around 1% to 3%.
A margin target isn't static if the cost of goods isn't static
A margin calculation is only as accurate as the cost figure fed into it. For businesses sourcing materials internationally, shifts in tariffs, trade policy, or exchange rates can change the landed cost within a single quarter, even if the supplier's price remains the same.
A business that calculated its pricing against a 40% margin target six months ago, using an outdated cost figure, is very likely operating at a different actual margin today. Periodically recalculating margin against current costs is essential.
